Are the simulated players powered by LLM's in some way or are they just botty bots?

Bottybots. They're more there to give the illusion of an MMO instead of be your new online best e-pal.
Plus, LLMs cost tokens, which cost money, which I'd have to pass on to the users and even though it's a simulated MMORPG I think a monthly subscription to cover LLMs would be taking the "simulated" experience too far.
Plus Plus LLMs say wild stuff sometimes, and Steam holds developers accountable for what their LLMs say.
I wrote a text parser and literally thousands of canned responses to certain contexts. Think of it like playing madden - you'll see some stuff repeated if you play enough, but overall it has minimal effect on your gameplay. This way I can guarantee a family safe game. Some testers have expressed excitement that this is an "MMO" that their children can play. I didn't expect that demographic but I'm happy I can cater to that.
Regarding giving them a high powered item if they ask for it - yeah, they remember that stuff. If you treat them good, they'll invite you to stuff when you log in next time.
