I've never beaten 3 (6 on the SNES?) I got to the spot where I had to have some specific sword to hit some dumb broad in a cave. I accidentally deleted it. I stopped caring after that.

i gotta admit, i've never finished FF7, got like 2 hrs in, got stuck, quit.

As someone who has played through this game 5 or 6 times, I do not recall this part.

My best guess is when Locke is rescuing Celes and you fight the Tunnel Armor.

Do you need to have a weapon equipped to use Runic?

I've never tried not having a weapon equipped, but how would anyone ever get in a position where they can't equip a weapon in the game.

Yea she needs to have a sword equipped, and I think it's certain swords. You can't Runic with Ultima Weapon and stuff like that.
